What is the correct treatment of abnormal loss in goodwill valuation?

Answer and explanation

Correct answer: It is added back to average profit

Goodwill valuation generally uses maintainable or representative average profit, which should reflect normal recurring business performance. An abnormal loss is unusual and is not expected to occur regularly. If it has been deducted while arriving at the reported profit, it depresses that profit and makes the average appear lower than the normal earning capacity. Therefore, the abnormal loss is added back while adjusting the profit for goodwill valuation. This restores the profit figure that would have been earned under normal conditions. It is not deducted twice, automatically transferred to capital, or treated as cash. Hence option A gives the correct treatment.
