Under the fixed-capital method, A’s current account has a credit balance. If this amount is paid through the bank, what is the effect on the balance-sheet liability?

Answer and explanation

Correct answer: The liability will decrease.

The governing concept is settlement of a partner’s credit balance under the fixed-capital method. A credit balance in A’s current account means that the firm owes this amount to A. Before payment, it is included among the firm’s liabilities. When the firm pays A through the bank, the entry is A’s Current Account Dr. and Bank Account Cr. The debit closes or reduces the current-account liability, while the bank balance, an asset, also decreases by the same amount. The capital account itself is not changed by this settlement. Therefore option A is correct. Option B reverses the effect, option C ignores the fall in bank balance, and option D overlooks the liability being discharged.
